We are still buying dips (even these baby dips). March CPI could be upside catalyst for stocks to break this 18 day consolidation.

Equities have been rangebound (aka consolidating) since March 15th. Since October 2023 (“bond market panic low”), a similar 25 day consolidation took place between Dec 13th to Jan 19th, before this was resolved by a 12% rally into March.

  • Probabilities favor, in our view, the March CPI report (Wed at 8:30am ET) being the catalyst for the upside breakout. Mark Newton, Fundstrat’s Head of Technical Strategy, sees the chance for S&P 500 to reach 5,350-5,400 before a minor pullback. These 200 points represents ~5% upside from current levels. And we believe this would be ~8-10% upside for small-caps.
  • There are multiple reasons equities could rally on a good CPI report, among the factors:
    – growing skepticism about “inflation progress”
    – growing skepticism of “Fed resolve to cut”
    – stocks range-bound = growing apprehension
    JPM -4.46%  Jamie Dimon letter suggests possible 10-year goes to 8%
    – Money market cash pile continues to grow
    – April 15th tax day is only days away = selling to raise cash
  • Why are investors expecting a re-acceleration of inflation? There are some reasons:
    – oil is surging and $85 is a multi-month high
    – inflation had a “second wave” in the 1970s, but is this relevant?
    – Fed officials like Kashkari talk about it –> many ask “do they know something?”
  • March CPI is the first “clean” inflation reading of 2024. As noted earlier:
    – Jan CPI historically suffers from poor seasonal adjustment issue
    – this was worsened due to the pandemic and subsequent wild goods prices swings
    – Feb CPI suffers from residual seasonality issues
    – meaning, price increases in Jan spill into Feb (post-survey cutoff)
    – distorting Feb CPI prints
  • Of course, this is dependent on a “good news” report of a low-side reading of Core CPI. Current consensus:
    – consensus is Core CPI MoM: +0.29%
    – only 2 economists expect <0.25%
    – Euro-area March CPI reports have seen big drop March
    – roughly 10bp-20bp below Feb CPI
  • Any reading below +0.25% would be a meaningful positive surprise. If US Core CPI follows Europe, Core CPI would be around +0.25%.
  • The key figures in Core CPI remain shelter and auto insurance. Combined, these are 50% of Core CPI and are accounting for 1.80% of the 1.43% excess Core CPI reading. Both will statistically ease this year, so this supports our view that core inflation pressures are easing.
  • In our recent conversations with investors, many view a continued rise in stocks unlikely. That is, many see the highest probability being stocks begin a correction around here — especially, since “sell in May” is around the corner. But as we all know, when consensus holds a view, the probabilities are diminished that this is the case. Thus, the fact that many expect a consolidation to lead to a pullback is an argument against that.
  • By the way, a good CPI report and a subsequent equity rally, is an example of a “stocks go up on good news.” A top is more likely in place when positive data points emerge and stocks decline. That is “stocks go down on good news” is a sign of a top. That has not yet happened.

Bottom line: We are buying these dips, even if they are baby dips

Stocks staged a rocky reversal today, opening strong and then selling off sharply around 10:15am. Many closet bears declared this to be the “leak” of a bad CPI report. Eh. We do not know why this happened, but we are buyers of these baby dips. The rationale is described above. Of course, the key is the March CPI report out Wed am at 8:30am ET. And a Core CPI below +0.30% is positive.
