A soft jobs report likely shifts "fear of May" to "buy in May"

Over the past few weeks, wariness and apprehension towards equities increased. In our many conversations with institutional investors over the past few days, this is apparent. Many have become outright bearish because of the fears of accelerating inflation and the choppy markets (volatility always discourages). In our view, we expect this “fear of May” to cede to “buy in May” as we expect the cadence of incoming data to be supportive of improving financial conditions:

• The “fear of May” stems from multiple factors, among them:
  – Inflation progress stalled 1Q24: Hawks see re-acceleration
  – US 10-yr yields moved from 3.90% to 5.0%
  – Stocks gained ~30% after 5 consecutive months of gains, then fell -4% in April
  – PROFIT SQUEEZE: Wage higher than expected. Starbucks and others see falling traffic
  – BONUS: Japanese Yen needed 2 BoJ interventions
• As our clients know, we believe the stalling of inflation is mainly due to the stubborn housing and auto insurance components. And these are expected to eventually ease, which could happen as early as the April CPI.
• While we viewed the Fed’s rate decision and press conference as “dovish,” the Street views hardly budged. That is, the expected number of rate cuts was unchanged post-FOMC:
  – for instance,
  – BofA still only sees 1 cut
  – Goldman Sachs still sees 2 cuts
  – Citi is still calling for 4 cuts
• While the number of expected Fed cuts is unchanged, ultimately this is still a dovish Fed. We have discussed this previously but basically, as long as the Fed is focused on the business cycle, and not trying to tighten further to slow inflation, that is a dovish Fed.
• The key takeaway from Wednesday’s FOMC, in our view, is that the Fed is not comfortable with higher interest rates:
  – Powell dismissed hikes and “stagflation”
  – Fed ready to ease if labor market weakens
  – thus, weaker April jobs = cut odds higher = downside rates
  – Fed slowing QT suggests Fed doesn’t want higher rates
  – Fed confidence on falling inflation similar to Fundstrat
  (Fed waiting for “statistical lags” to be reflected in CPI)
• In other words, we think slowing QT is the surest sign that the Fed doesn’t necessarily want higher rates. And that, in turn, suggests an incremental easing bias.
• This puts Friday’s jobs report (April) into focus. There is a positive asymmetry at work:
  – a hotter jobs is not necessarily bad (Powell said so Wed)
  – a weaker jobs report could push Fed towards easing (see below)
• Is this Friday’s job report soft? Deep Macro’s Jeff Young sees the probability of a soft report at +184k versus consensus of +250k. The official job reports (establishment survey) seem at odds with the household survey and also with JOLTS, which shows a softening jobs market. In any case, a soft jobs report likely injects confidence in markets.
• And this might break this pattern of “two steps forward, one step back”

Bottom line: We expect May to turn into “buy” instead of “fear” led by FAANGS, etc

With the right catalyst (hopefully jobs report), equities can reach the escape velocity to improve the technical picture. According to Mark Newton, this is S&P 500 5,120-5,124 roughly. As for what we like, we still with what is working in 2024:

• AI   NVDA CDNS ARM AMD AIQ
• Ozempic-related  LLY NVO
• Financials and Industrials XLI XLF
• Bitcoin & Proxies BTC 5.15% MARA PYPL COIN MSTR
• Feb Stealth: Small-caps IWM IJR

The stocks being harmed by the recent strong labor reports are those with a low market-value per employee. That is:

• companies that are labor intensive (thus, low equity value/employee) (see tables below)
• companies that raised prices aggressively for last few years, but now face backlash
• this is many fast food/restaurants which raised prices faster than inflation
• and many now face continuing wage pressures, as evidenced by higher ECI (employment cost index), higher ULC (unit labor costs) and even union wage increases or higher state minimum wage rises
• consumer wallets are also squeezed by higher auto insurance rates, which we have written about extensively.
• this is why FAANG/Technology remain attractive as these companies have higher intellectual property value, and thus, higher equity market value per employee.
