Equities down -4% in April and some wonder if this is the start of payback — still expecting May to be a positive month, with May FOMC (Wed, today) obviously important.

On the last trading day of April, the S&P 500 fell -1.6% and the Nasdaq down -2%, bringing total losses to -4%. Over the past 40 years, the only worse April return was 2012 (debt downgrade/peripheral Euro-area crisis). And after a strong first 3 months of 2024 (+10% gain), many wonder if the decline in April is the start of a broader “payback” period where stocks languish. In our view, May will ultimately prove to be a positive month for stocks:

  • The selloff on the last trading day of April was ostensibly due to the “hotter” 1Q24 ECI (employment cost index) which came in at 1.2% QoQ vs 1% consensus. But Euro area inflation data and the Japan JPY intervention also likely played some factors.
  • Are wage pressures actually accelerating in the US economy? The ECI certainly implies this. But as the tweet by Nick Timiraos highlights, union pay surged in 1Q24 but non-union wages decelerated. So part of this 1Q24 surge is reflecting new wage packages for union workers. Is this continuing in 2024? These are annual adjustments.
  • Moreover, as noted below, Russell 3000 companies mention of inflation or cost pressures are now at 2-year lows (see below). Thus, this seems to be at odds with the incoming data in 1Q24 that showed a pick up in inflationary pressures. We think this is somewhat puzzling.
  • There is a lot of focus on Wed with the FOMC May rate decision. While the Fed is not expected to make any moves in May, the key question is whether markets interpret FOMC comments and the press conference as hawkish or dovish. Hawkish expectations have surged in the past month and even in the past two weeks.
    – a month ago, Fed funds futures looked for -3 cuts
    – two weeks ago, this was down to -2 cuts
    – as of 4/30, Fed funds futures now only see -1 cut.
  • While we have no insight into how markets will interpret the FOMC, the fact that we had selling into this meeting, and a surge in rates, tells me that a hawkish Fed is getting priced in. This does open the window for markets to rally, simply because the expectations are so hawkish.
  • In the meantime, many might be tempted to say “sell in May” but in the past 40 years, May has been a surprisingly good month:
    – since 1985,
    – May positive 77% of time
    – ex-Bear markets, May positive 79% of time
    – plus, after 1Q positive + April negative, May positive 83% of time
  • So, considering calendar factors, the odds of May and June being positive are higher than implied by sentiment and price action on Tuesday (4/30).
  • As for technicals, Mark Newton, Head of Technical Strategy, also sees opportunity in this pullback. In his view, relief from rising rates is key and that will likely hinge on how markets react to the FOMC press conference and statement.

Bottom line, this remains a “two steps forward, one step back market”

This feels very choppy. But probabilities favor May to be higher, but Wednesday is an important day.
