Stocks survive fragility test of April.  Roadmap for May more constructive = recovery towards S&P 5,200

Two weeks ago, we noted that equities were about to face a “fragility test” given the dual risks of fears of inflation resurgence + Middle East conflict. And at that time, we expected stocks to face “knee jerk de-leveraging” but ultimately we expected stocks to survive this test. As we exit April, the rally of the past week has bolstered our confidence that the worst of the selling is done, and thus, we believe probabilities favor stocks to stage further gains in May.

  • The equity rally last week is a reminder that the “buy the dip” regime remains in effect, as long as the Fed is not hawkish. This is an age-old adage but has proven true since October 2022. Last week, in particular:
    – stocks fell on “bad news” (poor reaction to META -0.51%  disappointing earnings guidance)
    – stocks falling on “bad news” is not a sign of a top, falling on “good news” usually is
    – stocks rallied on “bad news” when March core PCE came in hot
  • The S&P 500 is down -3% so far in April (still 2 trading days left). At the worst point (April 19th), the S&P 500 was down -6%. The natural question is whether there can be positive follow through into May, following a “choppy” 5-day rally that started on Monday (4/22).
  • Mark Newton, Head of Technical Strategy of Fundstrat, believes the rally that started Monday (4/22) should carry over into this week and a move towards S&P 500 5,212 is underway. And ultimately 5,400. This represents significant upside from current levels.
  • There are potential positive catalysts this week — multiple macro and micro catalysts. Among the key things to watch are the following.

  • TUESDAY 4/30: The 2 key things:
    – 8:30 AM ET: 1Q ECI QoQ    0.97%e

  • WEDNESDAY 5/1: 4 key things:
    – 10:00 AM ET: Mar JOLTS Job Openings    8738ke
    – 10:00 AM ET: Apr ISM Manufacturing PMI    50.04e
    – 2:00 PM ET: May FOMC Decision and Press Conference
    – Treasury QRA (Quarterly Refunding Announcement)
  • As Sean Farrell, Head of Digital Assets Strategy for Fundstrat, notes, this is often a turning point for Treasury yields. While we have no insights into how markets will react, this QRA will matter.
  • The FOMC rate decision and meeting are arguably the most important this week. In our view, probabilities favor the market ultimately having a “positive” take on the Fed press conference. Why?
    – Fed Chair Powell already previewed a “hawkish” shift last Tuesday
    – when he noted the bar has risen to cut rates
    – plus, Fed could announce a slowing down in QT, aka balance sheet runoff
  • FRIDAY 5/3: This is also a big day:
    – 8:30 AM ET: Apr Non-farm Payrolls    +235ke
    – 10:00 AM ET: Apr ISM Services PMI    52.14e
  • The jobs report is important for obvious reasons. But again, we think probabilities favor the market having a “positive” take only because of the deep skepticism that has built over the past few weeks.

Bottom line: We think positive gains continue into May

It is surprising how two weeks of selling (April) has turned many investors bearish. We realize markets did make very large outsized moves, which is typical during periods of de-leveraging. And this week will validate whether 4/19 was the low. That is our view, currently.

As for reasons we expect stocks to have a multi-month recovery, we listed these points previously, but want to recap:

  • Market 1-yr inflation expectations surge to 2022 levels
  • US equity put-call ratio >1.0 on 4/17/24
  • S&P 500 % stocks >20 dma >8% on 4/17
  • VIX futures term structure (4M less 1M) inverted
  • Hedge fund short interest surges to 2022 levels
  • Stocks down 6 days in a row

Each of the above has been associated with important market turning points. Thus, the +2.67% gain of the past week, in our view, is not sufficient to work off these deeply oversold conditions. We still stick with the following:
